http://wwww.cakefinancial.comMortgage-backed securities may sound complicated, but they really aren’t.When you take out a mortgage with a local bank, that bank typically sells the mortgage to another entity—usually a big financial institution, such as an investment bank or one of the two U.S. mortgage giants, Fannie Mae and Freddie Mac.Those financial institutions take your mortgage, packages it with hundreds of other mortgages, and sell shares of the package. These shares are called mortgage-backed securities.Simple, right?If you’re familiar with the term, it’s probably because mortgage-backed securities became controversial during the housing boom of 2004 and 2005. Around that time, lower interest rates increased consumer demand for loans, and banks responded by creating a new type of mortgage. It was called the subprime mortgage, and it was made to individuals with questionable credit histories. Banks then sold these subprime mortgages, which were packaged together with regular mortgages in mortgage-backed securities. With this kind of structure, investment-grade ratings were awarded to billions of dollars of mortgage-backed securities that had subprime mortgages as underlying collateral. The recent headlines are dire and they ought to be, because this bailout by Uncle Sam is going to be expensive.The four-step rescue plan involves the Federal Reserve and the U.S. Treasury. First, we increase Fannie and Freddie's portfolio of mortgage-backed securities through the end of 2009. Then we reduce them by 10 percent each year, starting in 2010. The plan establishes a special class of shares owned by Treasury that gives preference to the government's investment over those owned by other shareholders. The plan creates a credit facility to lend up to $100 billion to each of the companies - as a means for encouraging continued investment in the companies. Finally, as a temporary program, the U.S. Treasury will invest in new mortgage-backed securities. It plans to invest $5 billion in the next month alone.Monday. Once again, when the financial companies are in the news, it is for bad reasons, and it is more likely that we will be punished than rewarded for taking risk. Hello Friends,Well despite some positive economic reports released today, traders are selling off some of their gains this week on mortgage backed securities and with the instability of the financial giants in Lehman Brothers and WAMU is causing the DOW to be slightly in the red this morning.The good news is that in August, wholesale prices are down for the first time in 2008, likely due to the recent free fall in oil prices. Also released today was the PPI (producer price index), that too came in with a surprisingly low number, actually the sharpest decline in 2 years.
